This is covered in the 'Help' FAQ' section. Here is what it says. Note the example and that should make it clear.

Why aren't my resources produced in the correct quality (Q) although I have researched it?
Please keep in mind that for resources are still needed raw materials for the production. For example for apples: Seeds and water.

(Apple quality level setting + seeds quality + water quality) / 3 random researches = producible quality

Example:
Apple quality level setting Q6 + seeds Q2 + water Q0
=> Q6 + Q2 + Q0 = 8
=> 8 / 3 = 2,66
=> is rounded off downwards = Apple Q2

Note: The quality setting in the production can indeed set higher as the product research but in that case the research of the product counts as setting and will be used for the calculation.

Important:
You can set quality levels in the place of production.But in the text to the depending products is 'Max quality:'. That means so far is the product researched and so high it could be set to.
- If now there is a lower quality level set than 'Max quality:', counts this low quality level for the calculation of the product research.
- If there is a higher quality level set than 'Max quality:', only the 'Max quality' counts for the calculation of the product research.

Does changing your production quality effect production cost if you aren't producing the quality specified? In other words, if I have my production quality set to 4, and I have only researched to produce quality 1, or worse, I don't have enough research to even produce quality 1, does it cost me as much as quality 4 would to produce? Should I pay close attention to the production quality settings, or is the difference negligible?

@Halee
The production-cost depends on the quality-setting and there only on the quality that is actual resarched.
So if you set the level to 4 but have only resarched level 1, the production will cost corresponding to level 1, not level 4.
But what quality the product will have doesn't matter in terms of production-cost, but also the differences are marginal.

You can set the quality-level in every building to 127 (the maximum) to ensure you will always produce the maximum quality you are currently able to produce. Otherwise, if you forget to change the setting after having resarched a new level, you will probably produce a lower-quality product than you now could produce and therefore lose money.

@jeremy
The result of the equation will always be rounded down. As apples have 2 needed materials (water and seeds) the sum of all qualitys will be divided by 3 (number of materials + 1) and then rounded down to the next integer. And 2/3 is smaller than 1 so it will be rounded down to 0. In order to produce level 1 apples your sum of the apple-resarch and the qualitys of your materials have to be at least 3.

Thanks MM, this answers my question. I was concerned with setting the production quality too high, and causing it to cost more to produce my products, when it wasn't needed. As I understand, you are only charged for production quality you actually will produce, and not for what your production quality is set to.
